In all four quarters of the year, the overall profit margin stayed above 13%, a level reached in just one other three-month period during the past 70 years.It was a solid year for workers, too—just not in comparison to shareholders. Employee compensation rose 11%, but the so-called labor share of national income—essentially, the portion that’s paid out as wages and salaries—fell back to pre-pandemic levels. That tends to undermine the argument that soaring labor costs are what’s driving the current surge in inflation, a case the Federal Reserve is starting to make as it accelerates interest-rate increases.The aggregate profit margin of non-financial corporate businesses has come down a bit since peaking above 15% in the second quarter: it stood at 13.9% at the end of the year. The elevated numbers have triggered a debate about whether opportunistic price hikes by U.S. businesses are partly to blame for high inflation, an argument pushed strongly by the Biden administration last year, though less so more recently.Judging by the stock market, investors see more good times ahead for profits in 2022. After a bit of a swoon at the start of the year, the S&P 500 index has climbed back to within 4% of the record set on Jan. 3.That’s partly down to the sunny outlook for business investment, and household demand that shows few signs of fading even though it’s no longer being propped up by fiscal stimulus, says Robert King, director of research at the Jerome Levy Forecasting Center in Mount Kisco, N.Y. The latest Fed data suggest that Americans accumulated some $4.2 trillion in extra savings since the end of 2019.The story for 2022 is “a shift from direct government support for profits to the private-sector profit sources,” King says. Workers stand to benefit, too, because “strong profits lead firms to hire more, and in the current instance where there is not an enormous labor supply, there are still prospects for very strong wage growth.”Risks to that outlook include the Fed’s pivot to aggressive rate hikes and Ukraine war.The Fed raised its benchmark interest rate in March for the first time since slashing it to almost zero two years ago, and it’s signaling many more increases to come. Meanwhile, the war has led to a surge in the prices of commodities such as energy, food, and metals, which is likely to eat into both corporate profitability and household budgets and keep inflation elevated.Throughout 2021, as inflation picked up, Fed Chair Jerome Powell insisted price pressures were largely “transitory,” driven by pandemic disruptions—such as the massive shift of consumer spending away from services and into goods—that would eventually come to an end as the health crisis subsided.Now, the Fed’s story is changing. Consumer prices were up 7.9% in February from the year before, while average hourly earnings for production and nonsupervisory employees—a group that comprises over 80% of the U.S. workforce—were up 6.6%. And Fed officials increasingly see an important link between the two phenomena.After the announcement of the rate increase on March 16, Powell told reporters that “there is a misalignment of demand and supply, particularly in the labor market, and that is leading to wages moving up at ways that are not consistent with 2% inflation over time, and so we need to use our tools to guide inflation back down.”But the surge in profits, eclipsing any increase in workers’ pay, belies the notion that wage demands are what’s pushing prices higher, according to George Pearkes, a global macro strategist at Bespoke Investment Group in Charlotte. Its new leader, University of Michigan economist Susan Collins, will take up the post on July 1.Fed officials raised their benchmark lending rate off zero this month with a quarter-point increase. Since then, several policy makers have said they are open to hiking by a more aggressive half point at their May 3-4 meeting, including Chair Jerome Powell, if necessary to bring price pressures under control.Investors have subsequently increased their bets on the pace of policy tightening, with interest-rate futures pricing in more than eight additional quarter-point increases over the remaining six policy meetings this year, implying that some will be half-point moves.Harker implied that he was not currently in favor of front-loading rate increases, noting that he expects “a series of deliberate, methodical hikes as the year continues and the data evolve.”He said the economy will post another above-trend growth rate of around 3% to 3.5% this year before falling back to trend of around 2% to 2.5% in the next few years. The companies below could help long-term investors outpace the market.O'ReillyLet's start with an unconventional e-commerce company. O'Reilly probably isn't the first name that pops into your head when it comes to online shopping. However, its growth strategy has an omnichannel focus. Professional service providers can now place orders and receive local delivery with O'Reilly's proprietary platform made just for them. At the same time, DIY customers can do the same through the company's website.O'Reilly could also capitalize on the enormous inflation we see in the new and used car markets. Gone are the days of haggling with the dealer for a deal well below the manufacturer's suggested retail price (MSRP). Instead, new car buyers are getting sticker shock. Thanks to dwindling inventories and the rising cost of new cars, used car prices have been up more than 40% over the past year. As a result, it's a good bet many drivers will be holding on to their vehicles longer, and the demand for parts from both professional service providers and DIY car owners will remain strong.The company is already posting impressive results with revenue increasing to $13.3 billion in 2021, up 15%. The company's diluted earnings per share (EPS) also increased 32% to reach $31.10 last year. That was due in part to the company's lucrative share buyback program, which totaled nearly $2.5 billion in 2021 alone. O'Reilly stock has gained over 40% in the past year, and the company is set up to continue its impressive run long term.TargetTarget is another retailer that has embraced e-commerce and made a splash in recent years. In fiscal 2021, comparable sales grew 12.7%, while digital growth hit 20.8%. Even more impressive, that performance followed comparable online sales growth of 145% in fiscal 2020 due to COVID-19. Digital made up 19% of the company's $104.6 billion in total sales last year, and Target fulfills 95% of those digital sales through its existing stores, allowing it to leverage existing assets. Target actually increased its operating margin in 2021 despite the challenging labor environment.A dependable dividend can be a long-term investor's best friend during times of uncertainty. Target hasn't missed a dividend payment since 1967 -- two years before Apollo 11 landed on the moon. It has been increasing the payout for 50 years as well. The dividend currently yields about 1.7%. Especially in light of its recent blockbuster stock split announcement. Management has announced the company will undergo a 20:1 stock split and begin trading split-adjusted on June 6, 2022. Individual investors have clamored for this split for some time.However, the most significant impact may be the company's potential for inclusion in the Dow Jones Industrial Average. Because of how the Dow is calculated, a stock that trades for thousands of dollars cannot practically be added to the index. Once Amazon's stock splits, it could be a primecandidate for inclusion.Lost in the stock split announcement was also a $10 billion share buyback authorization. While this won't make much of a dent in the company's outstanding shares, the signal from management is they feel the stock is undervalued. It could also be a sign of more share buybacks to come.The company's e-commerce business dealt with severe headwinds in 2021 relating to additional labor costs and logistical expenses associated with COVID-19. This crimped margins in Amazon's North America and international segments. However, AWS picked up the slack as usual. Revenue for the cloud-computing operation increased 37% to reach $62 billion in 2021, and all with a 30% operating margin. This helped the company achieve record sales of $469.8 billion for the year.
